According to the New York Times, Apple is planning a cheaper, but not a smaller iPhone, as ‘a smaller device would not necessarily be much cheaper to manufacture’ and ‘because it would be more difficult to operate.’ A smaller screen also means more limited space and developers would have to adapt their apps for a reduced screen.

However, a cheaper iPhone may still come out some time in the future, as Apple wants to create an affordable device to compete with Android smartphones. The specifications could change to offer a less expensive model, such as the memory size or camera quality. However, it is still unknown whether the cheaper iPhone is an addition to the iPhone 5, or if the iPhone 5 will be the cheaper model itself.
